Red Clause L/C

Red Clause L/C is a special type of letter of credit that allows the beneficiary to obtain a partial advance payment from the nominated bank against a clean draft or receipt before shipment of the goods. The clause was originally written in red ink, hence the name. Usage scenarios: When an exporter has tight cash flow and cannot advance funds for stocking, procurement, or production, it may request the importer to open such a letter of credit. Precautions: The advance payment is usually guaranteed by the issuing bank. If the beneficiary fails to ship and present documents as agreed, the advancing bank has the right to recourse against the issuing bank, and the issuing bank in turn seeks reimbursement from the importer. The difference from an ordinary letter of credit is that an ordinary letter of credit requires presentation of documents after shipment before payment can be made, whereas a Red Clause L/C allows pre-shipment financing. Unlike a Green Clause L/C, a Green Clause requires that the advance payment be used for specific purposes (such as purchasing raw materials) and often requires stored goods as collateral. In practice, the Red Clause L/C carries relatively high risk, and importers usually use it only with exporters that have long-term cooperation and a good reputation.
