The concept of "signaling" in economics refers to the actions taken by individuals or firms to convey information about themselves to others, particularly when there is asymmetric information. In a market where buyers and sellers have different levels of information, signaling helps reduce uncertainty. For example, a job applicant may pursue a degree not only to gain skills but also to signal their intelligence and work ethic to potential employers. The signal is credible only if it is costly or difficult to fake, ensuring that only high-quality individuals can afford to send it.

Professor: Let me illustrate signaling with a real-world example from the used car market. Imagine you're selling a high-quality used car, but buyers can't tell if it's reliable or a lemon. You decide to offer a warranty—say, a one-year free repair guarantee. This warranty is a signal. Why? Because if your car were a lemon, offering such a warranty would be very costly—you'd end up paying for many repairs. But since your car is reliable, the warranty is cheap for you to provide. So, the warranty credibly signals to buyers that your car is of high quality. As a result, buyers are willing to pay a higher price, and you successfully sell your car. This shows how signaling can overcome the problem of asymmetric information in a market.
