The concept of 'information asymmetry' refers to a situation in which one party in a transaction has more or better information than the other. This imbalance can lead to inefficient outcomes, such as adverse selection, where the less-informed party makes poor decisions. In markets, information asymmetry often arises when sellers know more about product quality than buyers, or when employees know more about their own abilities than employers. The theory suggests that mechanisms like signaling or screening can help mitigate these imbalances.

Professor: Let me give you a real-world example from the used car market. Suppose you want to sell your old car. You know it has a minor engine issue, but buyers don't. If you charge a high price, buyers might think the car is in perfect condition. But because they can't inspect the engine easily, they worry you might be hiding a serious problem. So they offer only a low price, assuming the car is average or worse. This is adverse selection: good cars get driven out of the market because buyers can't tell them apart from lemons. To solve this, you could get a certified mechanic's inspection and provide a warranty—these are signals of quality that you voluntarily share. That way, buyers trust you more, and you can sell at a fair price. Similarly, a job applicant might show a degree from a prestigious university to signal competence, even if the degree isn't strictly necessary for the job.
